Compound Interest vs Simple Interest: What's the Real Difference?
Interest is interest, right? Not quite. Whether it's simple or compound changes how much you earn on savings, or how much you owe on a loan — and the gap between the two grows a lot faster than most people expect.
Simple interest, in plain terms
Simple interest is calculated only on the original principal, every single period. The formula is:
Interest = Principal × Rate × Time
If you deposit ₹100,000 at 8% simple interest for 5 years, you earn ₹8,000 every year, for a total of ₹40,000 — regardless of how much has already accumulated.
Compound interest, in plain terms
Compound interest is calculated on the principal plus any interest already earned. Each period's interest gets added back to the base before the next period's interest is calculated — which is why it's often called "interest on interest."
Using the same ₹100,000 at 8%, compounded annually for 5 years, the total grows to roughly ₹146,933 — about ₹6,933 more than the simple-interest version. Compound monthly instead of annually, and it climbs a little higher still, since interest gets added to the base more frequently.
Why the gap grows over time
Over short periods, simple and compound interest look similar. The real divergence shows up over longer stretches. Over 20 years at 8%, ₹100,000 in simple interest grows to ₹260,000. The same amount compounded annually grows to about ₹466,000 — nearly 80% more. This is the mechanic behind most long-term investing advice: time in the market matters because compounding needs time to do its work.
Which one applies to you?
Most everyday savings accounts, fixed deposits, and long-term investments use compound interest. Some short-term loans and older-style bonds use simple interest.
